This provision ensures that the person receiving the goods and services is responsible for paying the GST, rather than the person who provided them. The purpose of this comprehensive guide is to explain the nuances of RCM in a commercial rental agreement, as well as the implications and rates that may apply in various arrangements.

RCM under GST

RCM, or Reverse Charge Mechanism, is a clause in the Goods and Services Tax (GST) system that transfers the liability to pay the tax from the service provider to the recipient. This means that if the tenant is registered as a business and uses the space as a commercial address and the landlord is not a business owner, the tenant is required to pay GST to the government. GST is not required to be paid, however, if the tenant is a registered business owner and the property is used solely for residential purposes and generates no revenue. RCM is levied only when rental income exceeds Rs. 50,000 per month. Any amount lower than this threshold is exempt from this provision

RCM under GST for commercial properties. Or is it…?

Things become a little more complicated when it comes to properties built specifically for commercial purposes. In most cases, both the landlord and the tenant are registered businesses. So, who pays the GST? The normal applicable rate is 18%, as usual, and the landlord is responsible for paying it. This obligation falls under the Forward Charge Mechanism, or FCM, as stated in Entry No. 16 of Notification No. 11/2017 (Central Tax Rate) dated June 28, 2017. If you want to know more about how GST is calculated on commercial property.

Forward Change Mechanism

In commercial real estate, the Forward Charge Mechanism is the mechanism that transfers the responsibility for paying Goods and Services Tax (GST) to the landlord or property owner. When a commercial property is rented out, GST is applied to the rental income. GST is charged on commercial property using the ‘forward charge’ mechanism. This means that the registered service provider, usually the landlord or property owner, is required to pay GST on rental income. If the landlord is unregistered, there is no reverse charge mechanism, and the government pays the GST directly on a forward charge basis, Remember that the Forward Charge Mechanism only applies to the rental of commercial properties. This umbrella includes residential properties that are registered as commercial addresses and generate income.

Here is How it Works:

Landlord collects GST: The landlord collects GST by adding the applicable GST rate (usually 18%) to the rent amount and charging the tenant the total amount.

Landlord pays GST to government: The landlord is then in charge of filing GST returns and paying the collected tax to the government.

Tenant does not pay GST directly: The tenant does not pay GST directly to the government. The GST liability is already reflected in the rent they pay to the landlord.

Benefits of the Forward Charge Mechanism:

Simplified compliance for tenants: Tenants do not have to file GST returns or pay GST directly, which simplifies tax compliance.

Improved tax collection: The forward charge mechanism helps the government collect taxes more efficiently.

Transparency: The GST amount is clearly stated on the rental invoice, making the transaction more transparent.

Scenarios

Let’s look at some scenarios in which RCM of FCM can be charged under GST:

If neither the landlord or the tenant are registered business owners. There is no GST charged under RCM or FCM.

If both the landlord and tenant are registered business owners, the landlord must pay GST as a registered service provider.

If the landlord is not registered, but the tenant is a registered business owner. If the property is a residential one, the tenant must pay GST under the RCM.

Check out Best Commercial Properties on FloorTap

The Reverse Charge Mechanism (RCM) does not apply to commercial property rentals in India. This means that the tenant is not required to pay GST on the rent under RCM. However, landlords who are registered for GST are required to pay GST on rent at the standard rate of 18% under the forward charge mechanism. It is important to note that these are general guidelines, and there may be specific exceptions or situations in which RCM applies.

ITC Provisions When GST Is Charged on Rent

To claim ITC or Input Tax Credit on commercial property rent, the tenant must be a registered GST taxpayer who uses the rented property solely for business purposes. To claim the ITC, certain conditions must be met:

The tenant should have valid tax invoices or landlord-issued documents.

The GST paid on the rent must be indicated separately on the invoice.

The rent should be used for business purposes, so that the input tax can be credited.

Restrictions on ITC: There are some limitations when claiming ITC on commercial property rent:

ITC cannot be claimed for rent paid on a property used for personal or non-business purposes.

If the tenant chooses the composition scheme or the property is exempt from GST, ITC cannot be claimed.

Proper documentation is essential for maintaining accurate records and documentation of rent invoices and related documents to support an ITC claim.

According to India’s Goods and Services Tax (GST) Act, the Reverse Charge Mechanism (RCM) applies to the supply of services by an unregistered person to a registered person.
